My tutor told me that if I can get rank 1 for my internals, I would end up getting the highest HSC external mark at school. Is this necessarily true? Would that mean that if i get rank 1, I don't have to study for my externals?

I think you have misinterpreted what your teacher said. If you come first internally, you will receive the highest external mark from your cohort as your internal mark. The external mark you receive you keep regardless of your ranks, so you still have to study for the externals.

Internal ranks:

Student A 1st
Student B 2nd
Student C 3rd
Student D 4th

External performance:

Student A 90
Student B 92
Student C 85
Student D 87

In this case, Student A will receive 92 as their internal mark and 90 as their external mark. Similarly, person D will receive 85 as their internal mark and 87 as their external mark. The rest receive a moderated mark based on their ranks and the relative gaps between them and other students.

why would person D receive 85 as their internal mark and 87 as their external mark?

Well, everyone keeps their own external mark. Because Student D finished last, they receive the lowest external mark from their cohort as their internal mark.
